I am not aware of any "normal" applications returned/denied just because of the applicant's passport expired/nearing expiry soon. In fact some one in similar situation called CIC earlier and they were told that
it is fine and you can apply with expired passport. Also to note that I am not known of any specific instruction in CIC application/guide referring this requirement.
Having said that; if CIC find it difficult to determine about your where abouts for a period, which is relevant to residency and overlapping to your expiry, they may become suspicious and ask more documents/RQ etc.
As earlier many people were having a belief that reporting no travel, hiding a new passport with travels and showing only expired passport is an easy sort of scenario to faster processing/decision.
Considering the last few years record-breaking and tiring long citizenship process, I am sure that many applicants passports were expired during the course of process. But still I don't remember reading any reports of such indications.
